Not sure if this is a proper spot for it or not. Can't think of a better spot.
Can someone explain exactly what deinterlacing is doing? How does it determine what pixels to combine, etc.

I only very occasionally have to deal with this issue, therefor my knowledge of this topic isn't very advanced.
But your question is kind of hard to answer, anyway, because there are many different ways to deinterlace...
A good starting point would be www.100fps.com, I think.

deinterlacers try to recalculate combed areas only.
for detecting combing there are several algorithms. Look at Neuron2's Journal. There he described one.
If combed areas are detected, the deinterlacer will process them (in different ways, every deinterlacer has another approach)
calculating new pixels could be:
dischard every 2nd line of the area
blend odd and even lines together
interpolate every 2nd line of the area (bilinear, bicubic, whatever)
