it does not require a modchip.
if you have a modchip just burn the files to a cd, boot it on your ps2, and swap it with a divx cd.
this is the method if you do not have a modchip:
(cdgenPS2.exe is included in the archive)
this is what i did. drag the files to cdgen in this order: system.cnf, mplayer.elf, cdvd.irx. then adjust the LBA of system.cnf to 12231 (right click system.cnf, goto edit). then i added a "divx" folder and stuck avi files in it. then i created an image. i used the knife trick, and it worked.

there's nothing illegal about using a modchip to use homebrew open source software, such as this. unless i'm wrong...
