I have a Panasonic camcorder, the final result is PAL 25 fps interlaced 704x576, I want to encode to H264 MKV to save space. When I see the mkv on LCD the quality is worse and I think is because I de-interlace ? What can I do to save space and have ~ same quality like the primary source (VRO file)?

Why reencode? Because it's trendy to use H.264 and/or MKV? You need space? There are plenty of camcorders, cellphones and photocameras that can film directly in H.264, saving you not only space but also the time to convert. ;)
You can "reauthor" the DVD using TDA any version, almost transparent for the quality, then burn the result on a DVD. People not knowing how to properly use software would obtain better results if they let the player/TV do the deinterlacing for them (as you told us, since the LCDs are non-interlaced).

His source is probably MPEG2 8-12 mbps, and he probably wants to compress to h264 for less size.

There are camcorder files, never 12Mbps, probably around 6 or less.

My source is VRO MPEG2 17-18 minutes ~ 1,3 Gb (~ 9543 Kbps/s), I want to encode to save space. I made some tests and if I use TFF50 (deinterlace in Ripbot) the result is much much better, problem solved :).
Another test with HCEnc with TomsMoComp as a deinterlace filter, the result is very good but the size of the file is bigger. I go with the mkv it's "trendy" :).

Try something newer than TomsMoComp. YADIF (or ideally YADIFMod + NNEDI3) is a great way to start. QTGMC if you can spend some time :)

I try QTGMC Deinterlacing Script, the result is AMAZING; every day in this forum I learn something new thank you :)
