I've tried "--fullrange on" and "--colormatrix bt709" and nothing changed.

How to fix it?

Your decoders borked and/or something other than x264 is changing the levels.

Try a different player first, if that doesn't work, then try encoding the file directly with x264 (no avisynth etc) and using no options in Annex E section of x264 (ie: colormatrix).

I'm using VLC media player to decode. I will try to reencode without the avisynth input and without --colormatrix, but I have the feeling it won't solve it.

It looks like a classic PC-TV levels problem.

Also check your video card options to make sure it's not affecting the levels.

I VLC Player's video settings try unchecking "Use hardware YUV -> RGB". This will make sure that the levels get handled properly for playback. Of course this implies that the levels must be encoded correctly in the first place.

After conversion try opening the file in 3 windows at the same time and check all 3 for the affect to exclude a DX bug that affects the first instance opened ...

Have you tried encoding just using a build of x264 on commandline?
Don't use --fullrange or --colormatrix when trying this (at first)

The problem is playback. You need to read LoRd_MuldeR's linked thread. If you configure your media player correctly, the issue will go away :)

Yes it was a decoding issue, nothing to do with x264.
Thanks LoRd_MuldeR. This is how I fixed it (I have nvidia):

NVIDIA Control Panel -> Video & Television -> Adjust video color settings -> Select "With the NVIDIA settings" -> Advanced tab -> Set Dynamic Range to "Full (0-255)".

The frame below was captured with VLC, and the washed out color issue is no longer there now. Also I am very happy with x264 (once you get the settings right). Check out how awesome that frame looks, and it was encoded with --bitrate 1200 (2pass).
