Any Software with good setting for HQ

Well taking your VOB or MPG and muxing them into a MKV will result in the best quality, but there will be barely any difference in file size.

You might want to convert the MPEG2 stream inside the VOB file to h264 (in CRF mode) using software like MeGUI, AVIDemux or if your adventures mencoder/ffmpeg.
