If I convert AVI to DVD format (.VOB) does the quality degrade? WHich tool is good with least amount of degradation?

Yes, you will lose quality. DVD's use MPEG2 compression, which is not lossless. Hence quality will degrade.
You will need to compress your AVI using an MPEG2 encoder, and then author this to a set of IFO and VOB files for DVD.
There are a number of freeware tools to automate this, which mainly use ffmpeg, Mencoder, QuEnc or HC for MPEG2 encoding.

As for which tool is best, the second part of rule #12 is there for a reason. Try some different ones and which YOU like.
Personally, I like the results from HC and tend to use frontends that use that for encoding. However, that is only my personal preference.

Read up, try a few tools out and post with any issues or problems if you can't get the result you're wanting.

I like ConvertXtoDVD. It has some nice templates for your DVDs. Check this ConvertXtoDVD guide (http://www.my-guides.net/en/content/view/57/26/) for some help. :)
