Tweaking the Standard AVC profile in Nero Recode in Nero 7 I have gotten a file to play on the PSP at FW 3.30. I set the Res to be 480x272,lowered the audio to the LE Level, at a 96 bitrate. Where you tweak the final settings before encoding I left CABAC on but turned off everything else. The File played fine from the video folder.

There are basically two techniques to encoding in H.264/AVC, namely CAVLC and CABAC.
CAVLC is faster to encode and faster to decode (playback). It also has wider compatibility with software and hardware used with H.264/AVC. It also exists in all the profiles as well. The iPod will only handle CAVLC (in Baseline) as of this writing.
CABAC in contrast is more demanding of resources due to the higher complexity algorithms and, as a result, is slower to encode and decode. Not all software/hardware supports it (yet) and the lower profiles of H.264/AVC (Baseline and Extended) do not have CABAC encoding. However, it has significantly better quality for the same amount of file size than CAVLC. You would need about at least 10% more bitrate for CAVLC video files to equal similar quality to CABAC video files.
So take your pick.

Edit: When I meant the iPod will only handle CAVLC in Baseline, I meant the new 640x480 resolutions of H.264/AVC. I'm not sure about lower resolutions though.
