Such *.sub files indeed won't work with AVI's. Subtitles for use with AVI need to be in a text format. Subrip is a utility that allows you to rip subtitles from a VOB into a text file. See this guide

Hi!is there a way i can rip the dvd files with the subs already there then make them into avis?If you use DVD Decrypter to rip the ENTIRE DVD in "File" mode (select "ALL" files, NOT just "movie" files) and then load the rip into FlaskMPEG, you can convert to .AVI, including the subtitle stream of your choice (as a PERMANENT part of the .AVI)...

If you already have the AVI, and just want external subs, then you can OCR using SubRip as suggested by chromium, and convert into text based subs, such as SRT or SSA format subs. But they don't have to be text based. If you open the IFO for the movie in VobSub Configure (comes with the VobSub package) you can quickly and easily get them in IDX/SUB format, which is image or picture based, as are the original DVD subs. They can be kept external and played with the AVI. They can be rar'd into a smaller size as well, and still played via DirectVobSub (also comes with the VobSub package), or they can also be "burned" into the video if you were to reencode..
