How can I set LAME as the default MP3 decoder in Windows XP? When I rip CDs I use average/variable bitrate and I am not sure that years old codec supplied with Windows XP is able to properly decode them and utilize the full bitrate.

1. LAME isn't a decoder, its an encoder.
2. "Utilize the full bitrate"? It either works or it doesn't.

Then he should have said mp3pro. But I don't think he meant mp3pro.
He just wants to make sure that his mp3 decoder decodes his mp3 files properly and to their "fullest extent". Which they are, so he has nothing to worry about.
If he wants to "set" something, open up the audio option in ffdshow and mess around in there.

I read somewhere that the default mp3 decoder cannot take advantage of audio files encoded with average or variable bitrate. I mean when playing variable bitrate file encoded with say 64-128kbps, media player shows 80kbps throughout the file playback.

More likely, its simply not displaying the correct bitrate value.

It probably is showing the average bitrate as calculated from filesize and duration.

Yup, that's what's happening.
If it's a compliant MP3 decoder, it can handle VBR.
